You could do it with permissions, but that's likely to break things. 
The things to do would be to block access to a commandline shell, and 
configure whatever filebrowser you use to not allow browsing outside the 
user's homedir.  This is another one of those things I only know how to 
do in KDE, but I bet sabayon does the same thing for Nautilus (or 
someone here could write a patch for it really quick to make it do 
that).  Note that even once you configure this correctly, people will 
still be able to use firefox or other browsers to snoop around using the 
file:// trick, so good luck.

The biggest thing to do is make the homedirs private.  This is 
accomplished by setting the umask correctly when user accounts are created.
